To categorize a folder, right-click it in the folder pane and select "Set Category…" You can then select one of the preexisting options or just type your new category name in.
To select the Categorized Folders mode, use the left and right arrows in the folder pane to cycle through the modes until you see the proper mode. It should be before the All Folders mode.
